Which retailers does it compare?

The ones you name, at your normal delivery address, since Instacart pricing and availability follow the address. Add or drop a store and the next morning run uses the new set.

How does it know a price went up?

It compares today's shelf price with what your recent Instacart orders show you paid for the same item, so the alert reflects your actual buying, not a list price.
